I dont know, I'm really kinda neutral on this issue.
I think that they are doing it as a protective measure, not a discriminatory one. It's easier just to not allow certain phrases or words at all vs. monitoring them. Think about all the gay bashing that would occur in the forums if not for it. Young males love to throw out the word gay and fag all the time.
I don't really feel the need to express my sexuality on XBL. For me personally this community has filled the desire to network with other lesbian gamers.

Same. I'd rather game with girls from here than random people from Live, even though I've met a couple of cool guys in Halo matches. _________________ LastFm

I agree that I think it's more to protect than limit. Way too many bashers out there. I've been in some matches where it gets pretty nasty. Microsoft as a company has always been supportive.
